An earn-out is a variable purchase price component linked to future financial or operational metrics of the target company. Typical reference metrics are , revenue, gross profit or customer retention. The earn-out period is usually 1-3 years. Earn-outs are popular because they bridge valuation gaps: the seller receives a higher total purchase price if the company delivers the projected performance. The buyer reduces risk as part of the purchase price is tied to actual business success. The central problem: after closing, the buyer typically controls management, and theoretically has the ability to influence the earn-out amount through operational decisions.
Earn-out accounting follows IFRS 3 (fair value at acquisition date) or HGB (recognition only upon sufficient probability). The tax treatment differs significantly for buyers and sellers.
